well, if you read this thread by n3kr0monikron you'd see that the morphing system works maybe a little more rigidly than it should. so how should it be? here's how i expected it to be, here's what i think they should change it to in fable IV (if there is one). tell me if you agree, or what parts you disagree with, cause i might send it to lionhead myself.
how does it start? well, just like the first 2 fables you start with a "rusty iron longsword" or whatever bland equivalent. it's the lowest grade of the most standard sword with no enchantments.

Morphing:
everything you kill with it (and every time you're killed holding it) a point is added in that category of the weapon morph. when you change region, the morphing engine scans how many points you have in each category, and based on the total ratio it tweaks your weapons appearance to reflect the most recent changes. the ONLY thing that morphs is the BLADE and possibly the hilt.
Potential:
because the weapon you start with is a "rusty" class weapon, it can only improve to a certain degree. it might last you a while, but 1/3rd of the way through the game you'll just HAVE to replace it because even with maxed stats it can't handle tougher enemies that come later in the game. you will have to hunt to find the weapon base that you want. the weapon base is how it looks NORMALLY. PLAIN. if you wanna morph a katana, you have to find a plain one. this plain katana will look different while it morphs based on it's quality (rusty, iron, steel, obsidian, etc) and will continuously morph and gain stats as you use it. Augments/enchantments are ONLY found on the base. you can't buy them and add them later on, you have to find the awesome high quality with good enchantment base weapon if you want the morphed and high stats version to be as awesome as it should be. even after the stats for it's base group are reached, the weapon can continue to morph until....
Morph Locking:
What if it looks perfect after only several uses? What if you don't WANT it to change any more? Locking the weapon will stop it from morphing any further, thus giving it the appearance that you want it to have. Once locked, the stats no longer go up, and you can name your weapon. based on its stats and the number of points that were used to create it, the game gives it a value of gold. Said item can be traded to other players for use, but once locked it can never be unlocked and your name is permanently attached to it. If you co op with another person and they happened to be gifted a sword that YOU made, it will say your name whenever they look at weapon info.
